American Eagle plunges after giving cautious holiday forecast

Shares of American Eagle Outfitters (AEO) plunged in morning trading after the apparel retailer reported quarterly comparable sales that fell below the same period a year-ago amid a "tough" retail environment. The owner of the American Eagle and Aerie brands also offered a weak forecast for its holiday quarter. IN-LINE QUARTERLY EARNINGS: American Eagle reported this morning that earnings per share for the third quarter were 41c on revenue of $940.61M, in line with analysts' estimates calling for 41c and $940.94M, respectively. At the same time, the retailer said same-store sales increased 2% for the quarter, well below last year's 9% increase. Total SSS were up 0.4% at AE's namesake brand, while SSS at the Aerie brand increased 21%. WEAK FORECAST: Looking to the critical holiday season, American Eagle forecast fourth quarter EPS of 37c-39c and expects SSS to be flat to up in the low single digits. Prior to the report, analysts expected American Eagle would report Q4 EPS of 45c. In the year-ago period, American Eagle reported Q4 adjusted EPS of 35c. EXECUTIVE COMMENTARY: On its earnings call discussing the quarter, American Eagle management noted that the retail climate, particularly in malls, is "tough," adding that the "pace of traffic is choppy." "We're therefore taking a cautious view" for Q4, Chief Financial Officer Bob Madore said. At the same time, Madore noted that American Eagle is "ready to compete" for the holiday season and said the retailer saw an improvement in traffic trends over the Thanksgiving weekend. WHAT'S NOTABLE: Mall-based retailers like American Eagle have been hurt by the increasing popularity of fast-fashion retailers like Zara, Forever 21 and H&M, as well as an increase in online shopping. Peer Abercrombie & Fitch (ANF) said last week that it expects "challenging" Q4 SSS, while Gap (GPS) earlier this month reported its seventh straight quarter of declining sales and said it would close more stores than previously forecast. Madore, the former CFO of Ralph Lauren (RL), was named CFO of American Eagle in September. ANALYST COMMENTARY: Stifel analyst Richard Jaffe said in a note to clients that investors expected the company to have issued a better outlook for the holiday season. While American Eagle's Q4 guidance is below his estimate, he still believes the retailer's momentum is "sustainable," as there are several initiatives in place to drive sales and margin expansion. The analyst maintained a Buy rating and $22 price target on the stock. Prior to American Eagle's earnings report, Wolfe Research analyst Adrienne Yih said the company was "one of the strongest" Black Friday check-ins in the teen space, but noted deeper promotions and said the competitive backdrop "remains intense." PRICE ACTION: American Eagle plunged nearly 14% to $16.29 in morning trading, though shares are still up over 5% year-to-date. OTHERS TO WATCH: Peers Abercrombie & Fitch and Urban Outfitters (URBN) are trading lower this morning, while Gap is higher.

Abercrombie & Fitch downgraded to Sell from Hold at Deutsche Bank
Deutsche Bank analyst Tiffany Kanaga downgraded Abercrombie & Fitch (ANF) to Sell saying the Abercrombie brand turnaround is yet to gain traction. In a research note partially titled "Pre-Thanksgiving Rally Full of Stuffing, Not Meat," Kanaga writes that she expects a "prolonged recovery" for the Abercrombie brand. American Eagle (AEO) remains her preferred way to play the teen apparel space. The analyst cut her price target for Abercrombie shares to $13 from $14. The retailer closed yesterday up 73c to $15.49.

American Eagle selloff a buying opportunity, says Stifel
Stifel analyst Richard Jaffe attributes the selloff in shares of American Eagle following its Q3 report to investor expectations for the company to have issued a better outlook for the Holiday season. While acknowledging the company's Q4 guidance is below his estimate and consensus, Jaffe said he still believes the company's momentum is "strong and sustainable" and there are several initiatives in place to further drive sales and margin expansion. The analyst, who views the dip as a buying opportunity, keeps a Buy rating and $22 price target on American Eagle, which is down about 14% to $16.19 in early trading.

Abercrombie on track to trigger debt prepayment penalty, says BofA/Merrill
BofA/Merrill analyst Stephen Albert said Abercrombie & Fitch is on track to trigger a mandatory debt prepayment penalty at year end if current business trends continue in Q4. The analyst said Abercrombie could finish 2016 with a Debt/EBITDA raitio of 1.34x, above the 1x ratio that triggers a prepayment penalty equal to 25% of its annual cash flow. The analyst is currently forecasting $47M of free cash flow and said it has cash to fund the dividend near-term, but believes the dividend could be at risk longer-term if trends continue to deteriorate.
