On The Fly: What to watch in Microsoft earnings report

Microsoft (MSFT) is scheduled to report results of the fourth quarter of its fiscal year 2018 after the market close on July 19, with a conference call scheduled for 5:30 pm ET. What to watch for: 1. CLOUD: In the third quarter, Microsoft reported $7.9B in "Intelligent Cloud" segment revenue, up 17% year over year, or 15% in constant currency. Sales for "Azure" cloud products, Microsoft's most direct competitor to cloud leader Amazon (AMZN) Web Services, increased 93%, or 89% in constant currency. In his preview of Microsoft's report, Jefferies analyst John DiFucci said he expects investors will focus on the continued transition to Office 365 in both the consumer and enterprise markets, along with other cloud businesses like Azure. The stock tends to react more to Azure growth, though, and he sees "no reason why this doesn't remain meaningful," he wrote. 2. GITHUB: On June 4, Microsoft announced an agreement to acquire GitHub, whose web-based hosting service for version control using git is mostly used for computer code, for $7.5B in Microsoft stock. Upon closing, which is expected by the end of the calendar year, Microsoft expects GitHub's financials to be reported as part of the Intelligent Cloud segment. Alphabet's (GOOGL) Google was also talking to GitHub about an acquisition, but in the end Microsoft (MSFT) won the auction, which "was not close," according to a report from CNBC. After the deal was announced, Piper Jaffray analyst Alex Zukin called the acquisition "extremely strategic," saying it positions the tech giant favorably in the workflow for creating the next generation of applications. The analyst also sees the potential for meaningful synergies both within the Intelligent Cloud segment as well as longer-term synergies with the PBP segment. He was "highly positive" on the transaction and reiterated an Overweight rating on Microsoft on June 5. 3. PC: In the third quarter, Microsoft reported "More Personal Computing" revenue was up 13%, or 11% in constant currency, to $9.9B, noting that Windows OEM revenue increased 4%. On July 12, Gartner reported that worldwide PC shipments totaled 62.1M units in the second quarter of 2018, a 1.4% increase from the second quarter of 2017. This is the first quarter of year-over-year global PC shipment growth since the first quarter of 2012, the market researcher noted. Given the Gartner data on PC unit sales, DiFucci sees a possibility that Microsoft could exceed expectations meaningfully in the quarter, especially in its More Personal Computing business segment. He believes the Windows business has fueled the growth in cash flow that the company has enjoyed the last two years after free cash flow being relatively flat for 6 years and he estimates that Windows accounts for more than a third of Microsoft's profit, he told investors in his earnings preview note.

Nvidia can selloff near-term on graphics commentary, says Citi
Citi analyst Atif Malik says his recent supply chain checks indicate discrete graphics gaming demand is expected to remain sluggish thru the September quarter due to a "sharp decline" in mining related demand on falling cryptocurrency prices, channel distributors and partners waiting for Nvidia's (NVDA) new Turing gaming card launch in the October quarter, and weak gaming console sales at Microsoft (MSFT) offset by the Nintendo (NTDOY) Switch. The analyst lowered his July and October quarter estimates for Nvidia to bring them in-line with consensus. He thinks the stock can selloff in the near-term on weaker than expected graphics commentary from TSMC (TSM), who reports on July 19, and AMD (AMD), who reports on July 25. Malik, however, keeps a Buy rating on Nvidia with a $300 price target. He believes his long-term thesis on the shares remains intact.

KeyBanc analyst Brent Bracelin reiterates an Overweight rating and $110 price target for Microsoft as he believes it could benefit in the 2H from the combination of secular and cyclical tailwinds. The analyst sees Microsoft delivering double-digit revenue growth for the fourth consecutive quarter driven by healthy fundamentals across all three major segments and 40% secular growth in commercial cloud. While investor sentiment is mixed on moderating Azure growth, Bracelin thinks it this is misplaced given usage-based Azure growth could remain in the triple digits.

As reported earlier, SunTrust analyst Matthew Thornton upgraded Lionsgate (LGF.B) to Buy from Hold, citing expectations of a stronger content slate at Starz driving the higher subscriber count while also increasing its distribution, with the addition of Amazon (AMZN) UK/Germany, YouTube (GOOGL) TV USA, Hulu TV USA, and Bell Canada. The analyst also anticipates higher subs count amid abating Starz MVPD headwinds from international expansion and secular growth in OTT. JPMorgan continues to like Amazon shares into Q2 results
JPMorgan analyst Doug Anmuth continues to like shares of Amazon.com (AMZN) into the company's Q2 results on July 26. Amazon remains one of the analyst's top picks, along with Facebook (FB) and Twitter (TWTR), and is on his firm's Analyst Focus List. Anmuth says that even with Amazon shares at all-time highs, he likes the stock into earnings as company fundamentals and industry trends "remain strong." He believes there is upside potential to consensus Q2 and Q3 revenue estimates, while profit expectations "remain in check" with less downside risk to numbers than in prior quarters. Anmuth has an Overweight rating on Amazon with a $1,900 price target.

Amazon switching fears 'overblown as suspected,' says Piper Jaffray
After yesterday's market close, it was reported and confirmed by Amazon (AMZN) and Cisco Systems (CSCO) that Amazon is not entering the network switching market as speculated on July 13, Piper Jaffray analyst James Fish tells investors in a research note titled "Fake News! Amazon Switching Fears Were Overblown As Suspected." The confirmation by Amazon removes the potential shadow of Amazon on the space, making Q3 earnings more about the fundamentals than "competitive hype," Fish writes. He notes that shares of Cisco, Arista Networks (ANET) and Juniper Networks (JNPR) are higher following the news. The analyst continues to recommend Cisco and Arista as his top networking picks.

NEEDHAM CUTS TESLA TO UNDERPERFORM: Needham analyst Rajvindra Gill downgraded Tesla (TSLA) to Underperform from Hold, stating the stock remains overvalued in spite of its 16% decline from the the June 2017 peak. The analyst cited expectations of slower Model S/X sales amid increased competition and possible cannibalization from the Model 3, the expiration of credits, slower gross margins improvement with "persistently high" production costs, lower energy segment revenue after recent restructuring, and Tesla's "unsustainable capital structure." Tesla is down 1.9% in midday trading. CREDIT SUISSE UPGRADES SQUARE: Credit Suisse analyst Paul Condra upgraded Square (SQ) to Outperform from Neutral, saying he believes its growing product eco-system is increasing its ability to penetrate larger merchants. He also said positive data points on Cash-App adoption validate Square's two-sided platform strategy to grow both merchant and consumer use-cases. The analyst also raised his price target on the shares to $81 from $44. MORGAN STANLEY UPS SQUARE TARGET: Morgan Stanley analyst James Faucette sees good potential for upward estimate revisions for Square in the near-term and raised his price target on the stock to $75 from $43. However, Faucette kept an Equal Weight rating on Square, calling its valuation "demanding" and citing his continued view that new services are misvalued. Square is higher by 3.5% at midday. MORGAN STANLEY DOWNGRADES LENDINGCLUB, ON DECK: Morgan Stanley's Faucette downgraded LendingClub (LC) to Equal Weight from Overweight as he thinks the previously disclosed FTC investigation into the company's lending practices will be a drag on new investor interest and involvement in the stock until it is resolved. Faucette lowered his price target on LendingClub shares to $5 from $6. Faucette downgraded On Deck Capital (ONDK) to Underweight from Equal Weight, stating that he sees the company needing a long time to meaningfully scale the "OnDeck-as-a-Service," which he believes will limit the stock's potential for valuation expansion above small-to-mid cap banks. Also, Faucette sees limited upside potential to origination growth estimates given the company's preference for delivering profitability versus growth, he tells investors. PIPER POSITIVE ON CISCO AND ARISTA, CALLS AMAZON FEARS OVERBLOWN: Amazon (AMZN) is not entering the network switching market as speculated on July 13, Piper Jaffray analyst James Fish told investors in a research note. Jefferies analyst Brent Thill raised his price target for Facebook (FB) shares to $240 from $215 ahead of the Q2 reporting season for the Internet space. As previously reported, Macquarie analyst Benjamin Schachter downgraded Twitter (TWTR) to Neutral from Outperform, citing concerns about MAU trends, what he views as a limited set of near-term catalysts and a valuation he believes will likely limit upside from current levels. In his note previewing the upcoming earnings season for U.S. large-cap internet names, Schachter said he expects "somewhat mixed results," identifying Amazon (AMZN), Facebook (FB) and Apple (AAPL) as the stocks on which he is most bullish. EC ruling against Google is 'pro-Amazon,' says Baird
Baird analyst Colin Sebastian believes the European Commission's ruling against Google (GOOGL) is "a bit misguided," but he also thinks it should have a limited direct impact on Google since it ostensibly does not force a change to its search algorithm and seems "relatively straight-forward" to comply with. The "pro-Amazon ruling" has obvious benefits to Amazon (AMZN) and potentially Apple (AAPL), argues Sebastian, as he notes that the EC will require Android users to take another step before they can access an alternative product search engine and forcing Google to support forked-versions of Android could directly benefit Amazon's Fire devices.
