On The Fly: What to watch in J.C. Penney earnings report

J.C. Penney (JCP) is scheduled to report results of its second fiscal quarter before the market open on Friday, August 11, with a conference call scheduled for 8:30 am EDT. What to watch for: 1. TURNAROUND EFFORTS: Analysts and investors will listen for comments from the retailer on its cost cutting moves. Last year, J.C. Penney reduced payroll, froze overtime and took other major cost cutting steps as it faced "an expense challenge." J.C. Penney management has said the company would continue to be "aggressive" on cost cutting. In July, the retailer said it is now accepting Apple Pay (AAPL) at stores in the U.S. The company is also making its credit card available on the mobile payment service, allowing credit card users to earn shopping points through JCPenney Rewards, the retailer's customer loyalty program. The addition of Apple Pay follows other recent initiatives by the retailer, including plans to open toy shops in all of its brick-and-mortar locations and online. The retailer had previously added toys in 100 stores. J.C. Penney also announced the launch of a "new and improved" JCPenney Rewards program that it said has been "enhanced with new benefits and features that allow greater flexibility and reward earning potential," along with a new website and app experience. 2. COMPETITIVE LANDSCAPE: Mall-based retailers, including J.C. Penney, have been hurt by the increasing popularity of fast-fashion retailers like Zara, Forever 21 and H&M. The current promotional environment as well as tourism sales and a shift to e-commerce has been a focus for many retailers as of late. Wal-Mart (WMT) is also looking to grow its presence in the online fashion market and compete, recently buying Bonobos, ShoeBuy, Moosejaw and ModCloth. Urban Outfitters (URBN) CEO Richard Hayne said after reporting weak Q1 results that sluggish sales are "impacting virtually all U.S. brick-and-mortar retailers" as "there are simply too many stores and too many malls in North America." Nordstrom (JWN), another peer, said in June that members of its founding family formed a group to explore the possibility of pursuing a "going private" transaction. Kohl's (KSS) CEO Kevin Mansell recently said the company will rethink store operations which may result in the restructuring of stores into smaller operations and the company will continue to invest in technology amid declining sales for major retailers, Fortune reported. 3. OUTLOOK: In May, J.C. Penney backed its fiscal 2017 adjusted EPS view of 40c-65c as well as its SSS forecast of down 1% to up 1% and gross margin up 20-40 basis points vs. 2016. In May, the retailer backed its FY17 EBITDA view of about $1.1B and forecast free cash flow of about $300M-$400M. At the time, CEO Marvin Ellison noted that combined comps for the March-April period improved 600 basis points from February. At June's Piper Jaffray Consumer Conference, J.C. Penney said Q2 was shaping up to be a "significantly better quarter" than Q1, adding that May same-store sales were "positive." Last month, Ellison reiterated his comments, saying that the retailer had seen a "demonstrated sales performance improvement in the second quarter," and that it expected to report "significantly improved" top-line results in Q2 compared to the previous quarter. 4. EXECUTIVE CHANGES: CFO Edward Record stepped down on July 11 to "pursue other interests." Later that month, Jeffrey Davis was named as CFO, succeeding interim CFO Andrew Drexler. Davis most recently served as CFO at Darden Restaurants (DRI). Earlier in the quarter, Marci Grebstein, who most recently was the chief marketing officer for Lowe's Home Improvement (LOW), was named as the company's chief marketing officer.

On The Fly: Top five analyst downgrades
Catch up on today's top five analyst downgrades with this list compiled by The Fly: 1. Tesla (TSLA) downgraded to Equal Weight from Overweight at Morgan Stanley with analyst Adam Jonas saying the bull thesis on Tesla centers around the company becoming the next Amazon (AMZN) or Apple (AAPL), Jonas tells investors in a research note. The analyst, however, questions if the risks of taking on the tech giants is sufficiently discounted in the share price. He expects "much larger and more well capitalized" competitors to unveil strategies that directly address sustainable transport and mobility. 2. J.C. Penney (JCP) was downgraded to Hold from Buy at Deutsche Bank, to Neutral from Outperform at Baird, and to Neutral from Buy at Buckingham. 3. STMicroelectronics (STM) downgraded to Hold from Buy at Stifel. 4. Level 3 (LVLT) and CenturyLink (CTL) were downgraded to Underperform from Market Perform at Raymond James. 5. TSMC (TSM) downgraded to Neutral from Outperform at Credit Suisse with analyst Randy Abrams saying headwinds from excess inventory, slower China smartphones, and Qualcomm (QCOM) shifts to Samsung (SSNLF) could pressure sales and margins. CEVA could be pressured by latest in Qualcomm-Apple fight, says Benchmark
Benchmark analyst Gary Mobley noted that Qualcomm (QCOM) announced that the ITC has commenced an investigation into Apple's (AAPL) use of certain mobile devices, radio frequency and processing components" as the companies continue their legal fight over disputed royalties. Intel (INTC) and Qualcomm currently split the iPhone 7 thin modem business and it is expected they'll also evenly split the iPhone 8 business, said Mobley, who noted that CEVA (CEVA) could lose $2M-$2.5M in annual royalties if the Intel-based phones are banned for U.S. import. He keeps a Buy rating on CEVA shares, which are down fractionally in early trading.

Home Depot, Lowe's should be bought on dip, says Stifel
Stifel analyst John Baugh noted two events that may be contributing to today's weakness in shares of both Home Depot (HD) and Lowe's (LOW) - Sears' (SHLD) launch of Kenmore products on Amazon (AMZN) and weaker than expected results from paint maker and retailer Sherwin-Williams (SHW) - adding that he suspects the Amazon news "might be the bigger influencer." Baird sees buying opportunity in Home Depot and Lowe's
Baird analyst Peter Benedict believes the selloff today in shares of Home Depot (HD) and Lowe's (LOW) creates a buying opportunity. Amazon (AMZN) carrying Sear's (SHLD) Kenmore appliance products is likely to have a limited impact on Home Depot and Lowe's as as other major appliance brands already sell on Amazon, Benedict tells investors in a research note. He admits, however, that that the Sears, Amazon pact introduces "improved competition" from a brand both retailers do not carry. The analyst sees attractive valuations for both Home Depot and Lowe's amid today's selloff.
