Boeing awarded $4.14B Missle Defense Agency contract

Boeing (BA) has been awarded $4.14B, partially definitizing the $6.56B undefinitized contract action, or UCA, issued January 31, 2018, on a ground-based midcourse defense, or GMD, development and sustainment contract, or DSC. The UCA extended the DSC period of performance from January 2018 through December 2023, and added the requirements to execute the GMD portion of the presidential mandated and congressionally enacted Missile Defeat and Defense Enhancements. This effort includes delivery of a new missile field with 20 silos and two additional silos in a previously constructed missile field at Fort Greely, Alaska. The MDA is deferring the production of the 20 additional ground based interceptors, or GBIs, at this time due to the delay associated with not meeting the entrance criteria for the redesigned kill vehicle critical design review. A portion of the effort to deliver 11 boost vehicles for flight tests and spares will remain under the UCA at this time. This modification brings the total cumulative value of the contract, including options, to $10.8B. The definitized scope of work includes technical capabilities to expand and improve a missile defense system to ensure defensive capabilities remain both relevant and current. The definitized effort will be performed by an industry team consisting of Boeing, Northrop Grumman (NOC), Raytheon (RTN) and many other subcontractors. This acquisition was executed on a sole-source basis under the statutory authority of 10 U.S. Code 2304, as implemented by Federal Acquisition Regulation 6.302-1, only one responsible source and no other supplies or services will satisfy agency requirements. FY18 and FY19 research, development, test and evaluation funds in the amount of $26.95M were obligated at the time of award. The Missile Defense Agency is the contracting activity.

Argus sees MAX investigation capping Boeing multiple, downgrades to Hold
As previously reported, Argus analyst John Eade downgraded Boeing to Hold from Buy, stating that he believes company management has not been particularly proactive in its response to two fatal crashes involving the 737 Max jet. He thinks the investigation is likely to cap multiples, and that earnings forecasts are likely to decline, as the probe plays out. While his dividend discount model points to a fair value above $460, Eade sees the shares as subject to downward pressure as the investigation continues, he tells investors.

Southwest price target lowered to $49 from $54 at Goldman Sachs
Goldman Sachs analyst Catherine O'Brien lowered her price target on Southwest (LUV) to $49 and kept her Sell rating, saying there is increased risk to the company's 2019 earnings outlook. The analyst cites the company's contract issues with the the Aircraft Mechanics Fraternal Association, which she estimates to have reduced capacity by about 1.5% for the airline due to maintenance related cancellations. O'Brien also notes that Southwest has lost revenue from the recent grounding of Boeing's (BA) 737 Max8 aircraft.

Goldman removes Northrop Grumman from Conviction List due to near-term concerns
As previously reported, Goldman Sachs analyst Noah Poponak removed Northrop Grumman from the firm's Conviction List as the company is guiding that top-line outgrowth will not happen in 2019 or 2020. " They often beat revenue guidance but we may not see that in the near-term," Poponak stated in his note to investors. However, he still thinks Northrop will post several years of fast organic revenue growth into the middle of next decade given its long list of major program wins and he maintains a Buy rating on the stock.

Northrop Grumman upgraded to Outperform on valuation at Credit Suisse
As previously reported, Credit Suisse analyst Robert Spingarn upgraded Northrop Grumman to Outperform from Neutral, while lowering his price target on the shares to $302 from $311. The analyst notes that the market was not kind to Northrop Grumman in 2018, with the stock trading down about 21% for the year and about 32% off its high in April. While some of this weakness was endemic to its own circumstances, the analyst thinks it is more broadly a reflection of lofty expectations for future budgets and correspondingly elevated ex-pension valuations seen for both Northrop Grumman and across the defense hardware space this past spring. At this point, however, the selloff has created an attractive opening, he contends.

JPMORGAN SUGGESTS BEING SHORT COPART, LONG KAR: JPMorgan analyst Ryan Brinkman downgraded Copart (CPRT) to Underweight and lowered his price target for the shares to $47 from $48. The company reported softer than expected Q4 results this week but trades at "near record multiples" of earnings and EBITDA, Brinkman told investors. The analyst sees a potential pair trade in going long KAR Auction (KAR) shares, and short Copart shares, to capitalize on the "valuation disconnect." LOOP SETS $8.25 TARGET ON HARMONIC: Loop Capital analyst James Kisner initiated Harmonic (HLIT) with a Buy rating and $8.25 price target, saying he believes Harmonic can "drive robust revenue growth on its Cable Edge business as cable operators like Comcast (CMCSA, CMCSK) adopt its virtual CCAP/CMTS solution," and that the company's video business with stabilize. 'DON'T PANIC' OVER DOD PROPOSAL: Morgan Stanley analyst Rajeev Lalwani attributes the underperformance in Defense stocks over the last two days compared to the broader market to heightened concerns around a month old proposal from the Department of Defense to adjust progress and performance payments down to 50% from 80% of cost, which would effectively slow the timing of cash flow receipts closer to when a project is complete. He sees a number of reasons not to panic, mainly because he believes that the Administration will not move forward with a proposal industry-players will paint as being anti-business and anti-defense spending. Publicly-traded defense contractors include General Dynamics (GD), Huntington Ingalls (HII), L3 Technologies (LLL), Lockheed Martin (LMT), Northrop Grumman (NOC) and Raytheon (RTN).

Morgan Stanley sees further room for Defense stocks to advance
Morgan Stanley analyst Rajeev Lalwani said he is constructive on Defense stocks following yesterday's 4% move up, noting that budgets now appear to be on a better track and point to growth again. Defense stocks have recently performed poorly, consistent with other Industrial sectors, he points out, adding that he thinks the sector should do well in a period of economic uncertainty. In terms of individual names, Lalwani said his preference remains Raytheon (RTN) and Lockheed Martin (LMT), on which he has Overweight ratings. He maintains an Underweight rating on General Dynamics (GD).
